USD/JPY Outlook: BoJ Signals December Hike as Core Inflation Hits 2%

The Japanese yen experienced increased volatility following the Bank of Japan's (BoJ) policy decision, where the benchmark interest rate was held unchanged at 1.25%. Immediately following the announcement, USD/JPY briefly rose to 157.12 before unwinding part of the move. Despite keeping policy rates at a 31-year high, the central bank's accompanying statement delivered a distinctly hawkish tone that reinforced expectations for upcoming tightening.

In a milestone statement, the BoJ officially acknowledged that core inflation has reached its 2% target, fulfilling a goal established during the launch of its massive monetary stimulus program in 2013. The central bank noted that sustained price increases alongside firming long-term inflation expectations have solidified the trend. Consequently, the BoJ's primary objective has shifted from pushing prices higher to managing policy to ensure inflation does not exceed its target.

The policy decision passed by an 8-1 majority, marking a more hawkish voting split compared to September's 7-2 vote. Hawkish board member Hajime Takata dissented, calling for an immediate rate increase. Following the shift in board dynamics, over 80% of surveyed economists now expect a 25-basis-point rate hike in December. The baseline forecast projects three 25-bp rate increases across December, March, and July, which would bring the terminal policy rate to 2.00%.

Macroeconomic data released alongside the decision supported the hawkish pivot. The BoJ's September core CPI printed at 2.4% year-over-year, outperforming both the 1.9% consensus forecast and August's 1.8% reading. In addition, the central bank upgraded its key inflation forecast for the fiscal year starting in April to 2.6%, up from 2.4% in the previous quarter, largely driven by elevated energy prices and geopolitical risks in the Middle East.

Political conditions have also aligned in favor of monetary normalization. Prime Minister Takaichi's administration indicated that Japan no longer requires reflationary economic policies, while Finance Minister Satsuki Katayama stressed close coordination with the BoJ to achieve stable 2% inflation. Meanwhile, external pressure has moderated, with US Treasury Secretary Scott Bessent refraining from public comments regarding Japan's policy settings prior to the meeting.

From a technical and fundamental outlook, the official recognition of the inflation target provides a structural floor for gradual yen appreciation. If BoJ Governor Kazuo Ueda maintains a hawkish bias and confirms market expectations for a December hike, USD/JPY is likely to experience sustained downside pressure. However, persistent US dollar strength and high crude oil prices may limit the velocity of any near-term downward movement.
